The Maturity Model and Bond Values

Read the coupon contract, discount every payment, then build the source’s bond-price and portfolio-maturity examples.

7 reading passages · 5 exam questionsUnit exam

The maturity model begins with a coupon certificate

The section divider is not an empty page. It contains a historical bond certificate, a handwritten present-value calculation and a small coupon / principal sketch. Together they change the question from “when does the rate reset?” to “what are the promised payments worth today?” Begin by identifying the contract before discounting it.

The certificate illustration describes the Ottoman loan of 1863, authorized in late 1862, and a supplementary issue of 100,000 bonds with a face value of 500 francs each. The aggregate face amount is 100,000 × 500 = 50 million francs. Face value is the principal represented by each bond, not necessarily the price someone would pay for it later in a market.

The stated annual interest is 6% of face value: 500 × 0.06 = 30 francs per year. It is paid semiannually in two 15-franc coupons, with January and July payment dates and Paris/London payment references. The principal is redeemable at par within 25 years according to a redemption schedule. That wording does not establish that every bond pays its principal at one identical terminal date.

The bearer certificate and its detachable numbered/dated coupons distinguish the principal claim from periodic interest claims. The illustration also shows official and financial-agent signatures and a Paris 1864 notation. These details teach how to read an actual contract; they are not a current investment recommendation. Most importantly, do not combine this semiannual historical certificate with the separate annual thirty-year calculation photographed beside it.

Adet × nominal tutar = 50 milyon frank toplam nominal borçtur. Bir tahvilin nominali 500 olması, bugün piyasada mutlaka 500’den alınıp satılacağı anlamına gelmez.

Yıllık faiz %6: 500 × 0,06 = 30 frank. İki yarıyıllık kuponun her biri 15 franktır.

The handwritten example: discount thirty coupons and principal

The board beside the certificate sets the discount rate at r = 0.10 and writes a sequence of annual payments of 30, followed by principal of 500 at year 30. Treat this as its own annual-cash-flow example. The first payment is 30 one year from now; the final payment is 30 + 500 after thirty years. There is no payment of the full principal in every year.

PV = 30/1.10 + 30/1.102 + … + 30/1.1030 + 500/1.1030

Every payment is divided by a discount factor corresponding to its own date. The first coupon is discounted once, the thirtieth coupon thirty times, and the principal thirty times. An equal annual coupon stream can be written as an annuity, which is simply a compact way to sum those thirty discounted coupons—not a different valuation method.

PV = 30 × [1 − 1.10−30] / 0.10 + 500 × 1.10−30
= 282.807434 + 28.654277 = 311.461711

The coupon rate is 30/500 = 6%, but the required market yield used for discounting is 10%. The bond promises less interest than investors currently require on that face amount, so its price is below par. Lowering today’s price to about 311.46 raises the return implied by the same future payments; the contractual coupon remains 30.

The red annotation identifies R as the current yield to maturity and sketches a 100-principal instrument with coupon boxes and a one-year reminder. It does not supply a complete additional numerical price problem. Read it as a guide to the symbols. The next source slides provide the complete $100, one-year example. Also distinguish “current yield to maturity” here, meaning the market YTM today, from the separate current-yield ratio C/P.

Türkçe açıklama · El yazılı örnek: otuz kuponu ve anaparayı iskonto et

Tahtadaki örnekte yıllık kupon 30, son anapara 500, vade 30 yıl, iskonto oranı %10’dur. Her yıl 500 anapara dönmez; sadece otuzuncu yılda son kupona eklenir.

İlk kupon 1,10’a, otuzuncu kupon ve anapara 1,10’un otuzuncu kuvvetine bölünür. Anüite kısayolu 30 adet aynı kuponun toplamıdır. Kuponların bugünkü değeri 282,807434; anaparanın 28,654277; toplam 311,461711’dir. Bu hesap tarihsel sertifikanın yarıyıllık ödeme planının fiyatı değildir.

Sözleşmenin kupon oranı 30/500 = %6, yatırımcının bugün istediği getiri ise %10. Bu yüzden nominal 500’e kıyasla fiyat düşüktür. Faiz piyasada yükseldi diye kuponu 50’ye çıkarmıyoruz; aynı 30’ları daha yüksek oranla bugüne getiriyoruz.

Kırmızı R notu, güncel vadeye kadar getiriyi hatırlatır. YTM bütün kalan kupon ve anapara akımlarını bugünkü fiyatla eşitleyen iskonto oranıdır. Yıllık kupon/fiyat olan current yield aynı ölçü değildir. Küçük 100’lük çizimde eksik bilgiye yeni sayı uydurmak yerine, takip eden tam verili örneğe geçiyoruz.

Adding market value: par, book and market are different

The source now makes the change in perspective explicit. The maturity model incorporates market-value effects by revaluing an institution’s assets and liabilities at current market rates. Marking to market means measuring a position at its market value rather than assuming its accounting carrying amount is its current economic value.

Keep three terms separate. Par or face value is the principal specified by the contract. Book value is the amount carried in the accounts under the applicable accounting treatment. Market value is the price of the remaining claims today. They may coincide when a bond is issued at par, but no identity forces them to remain equal as yields and expectations change.

The slide illustrates a coupon bond with book value $100 and market value $95 after an increase in interest rates. That shows a five-dollar difference between the two measures. It does not give enough coupon, maturity or yield information to reconstruct a specific interest-rate shock. Do not infer that “a 5% price fall means a 5-point rate rise.” The handwritten notes distinguish nominal value, market expectations and book value; the valuation mechanism is the present value of the remaining cash flows at the required market yield.

A fixed-rate liability must also be revalued. If its promised future payments are fixed and the market discount rate rises, the present value of that debt falls too. For the issuing institution, a fall in debt value can partly offset an asset-value loss in E = A − L. It does not cancel the original payment promise or automatically put cash into the bank’s account.

Türkçe açıklama · Piyasa değerini eklemek: nominal, kitap ve piyasa değeri

Maturity model bilanço kalemlerini yeni piyasa faizleriyle yeniden değerler. Marking to market, mevcut ekonomik değeri ölçmek için piyasa fiyatını kullanmaktır.

Example: a one-year coupon bond

Now the source gives complete data: face value F = $100, annual coupon rate c = 10%, current market yield R = 10%, and one year to maturity. First build the payment, then price it. The annual coupon is C = F × c = $10. At the end of the only year, the investor receives $10 interest plus $100 principal, or $110 in total.

P0 = (F + C)/(1 + R) = 110/1.10 = $100

At a 10% yield the instrument is at par because its coupon rate equals the required yield under these annual-payment assumptions. Suppose the market yield rises by one percentage point, from 10% to 11%. The contractual payment remains $110. Only the denominator changes.

P1 = 110/1.11 = $99.099099 ≈ $99.10
ΔP = P1 − P0 = −$0.900901 ≈ −$0.90
Percentage price change = ΔP/P0 × 100 ≈ −0.9009%

The source reports −$0.90 and −0.9% using rounded prices. Its negative price-change/rate-change comparison expresses the inverse relationship: with fixed positive promised cash flows, a larger discount denominator makes present value smaller. The 1-point rate movement is 0.01 in decimal form. A percentage price change of approximately −0.9% divided by a 1% additive rate change gives an approximate local response of −0.9 under that convention.

Do not replace the $10 coupon by $11 after the shock. That would create a different contract and make the calculation miss the reason the old bond loses value. New securities can offer the new market yield; an existing fixed-rate security competes by adjusting its price, not its promised coupon.

Both sides of the balance sheet—and a two-year bond

The source pauses to apply the price-yield direction to both sides of an institution. A rise in market rates reduces the present value of fixed positive cash flows on assets and liabilities; a fall raises both. The net effect on equity depends on which side changes by more. You cannot infer the equity result merely from the fact that asset prices fall.

It then extends the same $100 face, 10% coupon example to two years. At the end of year 1 the holder receives $10. At the end of year 2 the holder receives another $10 plus $100 principal. The date of each payment determines its discount factor.

P2-year(10%) = 10/1.10 + 10/1.102 + 100/1.102 = $100

The final two terms can be combined as 110/1.10², but they represent coupon and principal, not two separate principal repayments. The bond is again at par because the fixed coupon rate equals the yield. If the same market yield rises to 11%, retain the same cash flows and change every discount factor to the new yield.

P2-year(11%) = 10/1.11 + 110/1.112 = $98.287477 ≈ $98.29

The loss is $1.712523, approximately $1.71. This exceeds the one-year bond’s $0.900901 loss under the identical one-point rate rise. The comparison is meaningful because face value, coupon rate and starting yield are held constant; only maturity changes. The next source page completes the same comparison with a three-year bond.

Longer maturity and the three fixed-income principles

The three-year bond makes the same payments of $10 each year, with $100 principal at the end of year 3. At 10% yield it is worth $100. At 11%, discount all three coupons and the final principal:

P3-year(11%) = 10/1.11 + 10/1.112 + 10/1.113 + 100/1.113
= $97.556285 ≈ $97.56
Final maturityPrice at 10%Price at 11%Change, rounded
1 year$100.00$99.10−$0.90
2 years$100.00$98.29−$1.71
3 years$100.00$97.56−$2.44

The plotted source line has progressively larger losses as maturity rises. But the additional loss gets smaller: extending from one to two years adds about $0.811622 to the loss, while extending from two to three adds about $0.731191. The graph therefore does not imply that every extra year produces the same additional dollar loss.

Page 74 states three principles embodied by this controlled comparison. First, rising yields lower fixed-income prices and falling yields raise them. Second, longer maturity increases the price effect of a given yield change when the compared instruments otherwise share the relevant characteristics. Third, for the source’s rate-rise comparison, the total loss increases with maturity at a diminishing rate.

The third statement can be understood without new memorization. With a fixed annual coupon C, face F and positive new yield R, price at maturity T can be rewritten as PT = C/R + (F − C/R)(1 + R)−T. Here R exceeds the coupon rate, so F − C/R is positive. As T grows, the remaining adjustment gets smaller; each extra year removes a smaller piece. This explains the shrinking increments in the source table.

These principles assume fixed positive cash flows and a comparable interest-rate shock. Credit deterioration, embedded options, floating coupons or different coupon/yield levels may change the comparison. Treat the source’s star beside the summary as emphasis, not evidence of a guaranteed exam format.

Maturity of a portfolio: weighted averages

An institution holds many assets and owes many liabilities, so the source extends maturity from one instrument to a portfolio. MA is the weighted-average final maturity of assets; ML is the weighted-average final maturity of liabilities. Weight each instrument by its share of the relevant portfolio’s value. Asset weights sum to one within assets, and liability weights sum to one within debt—not within debt plus equity.

MA = Σ wA, jMA, j;   ML = Σ wL, kML, k
Maturity gap = MA − ML

The six-asset source example supplies weights directly. Convert months to years before multiplying; otherwise the weighted sum mixes incompatible units.

AssetFinal maturityWeightMaturity × weight (years)
MA 13 months = 0.25 years0.200.05
MA 26 months = 0.50 years0.200.10
MA 31 year0.300.30
MA 42 years0.150.30
MA 55 years0.100.50
MA 610 years0.050.50
Total—1.001.75

The average is 0.05 + 0.10 + 0.30 + 0.30 + 0.50 + 0.50 = 1.75 years, or one year nine months. The source also writes 35/20 years, which is the same number. Notice how the 10-year asset’s 5% weight contributes as much as the 5-year asset’s 10% weight: maturity and weight both matter.

A maturity gap may be zero, positive or negative. The source notes that banks and thrifts typically have MA > ML: longer assets funded by shorter liabilities. That describes a common maturity-transformation pattern, not every institution’s position at every date. If the source gives no liability weights, this six-asset table alone cannot produce a numerical maturity gap.

Weighted-average final maturity is still a rough timing measure. It ignores how much value arrives in coupons or principal repayments before the final date. It is not duration, which uses the timing of all value-bearing cash flows. That distinction becomes essential when the source later asks whether matching MA and ML guarantees protection.

Türkçe açıklama · Portföyün vadesi: ağırlıklı ortalamalar

MA aktiflerin, ML borçların ağırlıklı ortalama son vadesidir. Her kalemin vadesi kendi portföyündeki payıyla çarpılır. Aktif için payda aktif toplamı, borç için borç toplamıdır. Özkaynağı faizli borç portföyüne katıp keyfi bir vade vermeyiz.

Kaynak örneğinde üç ay 0,25 yıl, altı ay 0,5 yıl yapılır. Katkılar sırasıyla 0,05; 0,10; 0,30; 0,30; 0,50; 0,50 yıldır. Ağırlıklar 1’e, katkılar 1,75 yıla toplamlanır. 1,75 yıl = bir yıl dokuz ay; kaynağın 35/20 yazımıyla aynıdır.

On yıllık kalemin ağırlığı yalnız %5 olmasına rağmen katkısı 0,50 yıl; beş yıllığın %10 ağırlıklı katkısıyla aynıdır.

After the lesson

Work it through yourself

These original practice questions use the lecture’s mechanisms. Write your reasoning before opening the model answer; opening it does not mark your progress.

1. A fixed coupon after a yield change

A two-year bond has face value 100 and an annual coupon rate 8%. It initially yields 8%; then the yield rises to 10%. List the cash flows, calculate the new price and dollar/percentage price change.

Türkçe soru
İki yıllık tahvilin nominali 100, yıllık kuponu %8. Başlangıç getirisi %8 iken %10’a çıkıyor. Nakit akışlarını, yeni fiyatı ve parasal/yüzde değişimi bul.
Check the reasoning and self-assessment criteria

Cash flows are 8 in year 1 and 108 in year 2. Initial price 100 because coupon equals yield. New price = 8/1.10 + 108/1.10² = 96.528926. Change = −3.471074, or−3.471074% of 100. Credit requires retaining the 8 coupon, using two discount periods for the final 108, and taking new minus old.

Türkçe çözüm ve değerlendirme ölçütü

Akımlar ilk yıl 8, ikinci yıl 108. Başlangıç fiyat 100. Yeni fiyat 8/1,10 + 108/1,10² = 96,528926. Değişim−3,471074; eski 100’e göre−%3,471074. Kuponu 10’a çevirmemek, son 108’i iki dönem iskonto etmek ve yeni−eski işareti tam çözümün ölçütüdür.

2. Three portfolio positions

A portfolio has value weights 25%, 35%, 40% at maturities 6 months,2 years,5 years. Find its weighted-average maturity. Can that number alone establish interest-rate immunization?

Türkçe soru
Portföyün değer ağırlıkları %25,%35,%40; vadeleri 6 ay,2 yıl,5 yıl. Ortalama vadeyi bul. Bu sayı tek başına faiz riskinden bağışıklığı kanıtlar mı?
Check the reasoning and self-assessment criteria

Convert six months to 0.5 years. Average = 0.25 × 0.5 + 0.35 × 2 + 0.40 × 5 = 2.825 years. No: liabilities are not even given, and final maturity omits within-life cash-flow timing. Credit requires consistent years, weights summing to 1 and stating both information limits.

Türkçe çözüm ve değerlendirme ölçütü

Altı ay 0,5 yıl. Ortalama 0,25 × 0,5 + 0,35 × 2 + 0,40 × 5 = 2,825 yıl. Bağışıklık kanıtlanamaz: borç bilgisi yoktur; son vade ara nakit akışlarını da ölçmez. Birimlerin yılı kullanması, ağırlıkların 1 olması ve sınırın açıklanması gerekir.
