Interest Rate Risk I: two questions, two models

A financial institution can be exposed to the same interest-rate movement in two different ways. Its future interest income and interest expense can change, and the market value of promises already on its balance sheet can change. The opening roadmap separates these questions before introducing any calculation. The repricing model asks about net interest income; the maturity model asks about economic values and net worth.

Net interest income, NII, is interest income minus interest expense over a period. It is an income-flow measure. Net worth is the market value of assets minus the market value of liabilities at a date. It is a stock of value. A bank can therefore expect a better near-term interest margin while suffering a decline in the value of a long-term fixed-rate asset. There is no contradiction: the two results measure different consequences of the shock.

The source labels the repricing model book-value-based. It uses the balances that can earn or pay a new interest rate, rather than calculating a new trading price for every instrument. The maturity model, introduced later in the same chapter, is market-value-based and begins with the maturity gap, MA − ML. The red underlining on the roadmap emphasizes NII and rate-sensitive assets versus liabilities. Keep that question in view as you enter the repricing section: which balances will have a different interest rate during the chosen horizon?

Türkçe açıklama · Faiz Riski I: iki soru, iki model

The repricing model: income, expense and a funding gap

The source presents the repricing or funding-gap model as a simple cash-flow analysis used by many depository institutions, especially smaller ones. A depository institution raises funds through deposits and uses funds in loans, securities and other assets. The model asks how a specified rate change could alter the interest income from its sensitive assets and the interest expense on its sensitive funding.

A rate-sensitive asset (RSA) is an asset whose interest income can be repriced within the chosen interval. A rate-sensitive liability (RSL) is funding whose interest expense can be repriced within that interval. Subtract the sensitive liabilities from the sensitive assets. This is a gap between selected balances, not a subtraction of all liabilities from all assets. It is not equity and it does not measure solvency.

GAPi = RSAi − RSLi

The subscript i identifies a repricing interval. A negative gap means more funding than assets will reprice in that interval. If both sides face the same increase in rates, the extra expense is larger than the extra income. A positive gap gives the opposite conditional response. The gap tells you the position; the rate scenario tells you whether that position helps or hurts earnings.

This model deliberately contrasts with the market-value maturity and duration models mentioned in the source. A fixed-rate asset can have a changing market price while its contractual coupon remains unchanged. It can therefore be insensitive for this income calculation over one horizon yet exposed in a market-value calculation.

Rate sensitivity: ask when the interest rate changes

The manager’s question on the source slide is whether this asset or liability will have its interest rate changed within the next year. “Yes” puts it in the rate-sensitive group; “no” puts it in the rate-insensitive group for that horizon. This classification is always relative to a time horizon. An instrument that is insensitive over three months can be sensitive over one year.

There are two basic ways a position can reprice. Its contractual rate can reset before the final maturity, as with a floating-rate mortgage. Alternatively, the instrument can mature, releasing principal that is reinvested at a new rate or requiring funding to be renewed at a new rate. The source’s later balance-sheet example has a thirty-year mortgage resetting every nine months. Its final maturity is long, but its next rate reset is inside one year. A three-year fixed-rate security has a very different reset profile.

The model’s two stated advantages follow from this organization. First, it has high information value: several time buckets reveal where earnings are exposed rather than hiding everything inside one balance-sheet total. Second, it is simple enough to explain and to use for a conditional profitability forecast. A forecast is conditional because volumes, timing and rate changes must be assumed. Simplicity makes the result understandable; it does not make the assumptions automatically true.

As a study habit, write the horizon before classifying an instrument. Then identify the next rate reset or the maturity at which replacement investment/funding occurs. Do not let a product’s name or its final maturity replace this contract-based reasoning.

Yeniden fiyatlama iki yoldan gelir.

Maturity buckets and the one-year cumulative horizon

The lecture now divides the balance sheet into six non-overlapping repricing buckets. The word “maturity” appears in the heading, but the organizing idea is when a position’s rate can change. A floating-rate instrument belongs where its next reset occurs; a maturing instrument belongs where reinvestment or replacement funding becomes possible.

BucketIntervalInside the one-year cumulative gap?
1One dayYes
2More than 1 day through 3 monthsYes
3More than 3 months through 6 monthsYes
4More than 6 months through 12 monthsYes
5More than 1 year through 5 yearsNo
6Over 5 yearsNo

The interval boundaries matter. A position at exactly three months enters bucket 2, not both buckets 2 and 3. Exactly one year is inside bucket 4 under the source convention. Every position is assigned once. A horizon is then formed by adding all buckets whose repricing dates fall within it.

A bucket gap is the assets-minus-liabilities difference in one row. The cumulative gap, CGAP, adds these differences from the beginning through the selected horizon. Thus the one-year CGAP uses the first four buckets, not all six. A zero gap across every maturity can coexist with a large negative six-month or one-year gap: offsetting positions at later dates cannot automatically pay an earlier funding cost.

CGAPH = sum of GAPi through horizon H = RSAH − RSLH

Her satırın GAP’i o satırdaki RSA − RSL’dir.

Repricing gap example: reconstruct every row

All balances in this source table are millions of dollars. Begin with the row calculations, then accumulate them. The first two rows each have 10 million more liabilities than assets. The third has 15 million more liabilities. The fourth has 20 million more assets, which offsets part—but not all—of the preceding negative exposure.

Repricing bucketAssets ($m)Liabilities ($m)Gap ($m)Cumulative gap ($m)

> 6–12 months9070+20−15
> 1–5 years4030+10−5
> 5 years105+50
Total26026000

Trace the cumulative column: −10; then −10 − 10 = −20; then −20 − 15 = −35; then −35 + 20 = −15. Therefore the one-year CGAP is −15 million. As a separate check, one-year RSA = 20 + 30 + 70 + 90 = 210, while one-year RSL = 30 + 40 + 85 + 70 = 225. Their difference is also −15.

The final two rows add +10 and +5. Total assets and total liabilities are both 260, so the all-horizon gap is zero. But the table has already shown that the six-month cumulative gap is −35 and the one-year cumulative gap is −15. Total balance is not timing balance.

The handwritten comment about finding this money daily points to the overnight row. Thirty million of funding reprices against twenty million of assets. If market rates rise, the institution may repeatedly renew more expensive funding while less asset income can reset immediately. The handwritten “interest rate increasing risk” is therefore a directional earnings concern in this negative-gap position—not a claim that every rate increase harms every bank.

Türkçe açıklama · Yeniden fiyatlama açığı örneği: her satırı kur

Tablonun birimi milyon dolardır. İlk satır 20 − 30 = −10; ikinci satır 30 − 40 = −10; üçüncü satır 70 − 85 = −15; dördüncü satır 90 − 70 = +20. Bunlar satır açıklarıdır. Kümülatif sütunda önceki satırların sonuçlarını da taşımalısın: −10, −20, −35, −15, −5, 0.

Bir yıllık sonuç ilk dört satırdan gelir. Varlık toplamı 210, borç toplamı 225; CGAP = −15 milyon. Beş yıla kadarki +10 ve son grubun +5’i bir yıllık hesaba sokmak yanlış ufku cevaplar. Bütün tablonun 260/260 olması bir yıldaki negatif duyarlılığı değiştirmez.

El yazısındaki her gün para bulma ifadesi, gecelik finansmanı tekrar tekrar yenilemek zorunda kalmayı hatırlatır.

Applying the repricing model to net interest income

A rate shock creates extra interest income on RSA and extra interest expense on RSL. If both sides change by the same amount ΔR and balances are held fixed, subtract the expense change from the income change. Factoring out ΔR produces the source equation; it is not a sign rule to memorize without its assumptions.

ΔNIIi = RSAi × ΔRi − RSLi × ΔRi
= (RSAi − RSLi) × ΔRi = GAPi × ΔRi

For the source’s one-day bucket, GAP = −$10 million and the rate rises by one percentage point. Convert that shock to 0.01: (−$10,000,000) × 0.01 = −$100,000. More explicitly, extra asset income is $20 million × 0.01 = $200,000, while extra liability expense is $30 million × 0.01 = $300,000. The difference is −$100,000. This is a change in NII, not the institution’s total NII or a bond-price loss.

For the one-year cumulative position, use the −$15 million gap already derived—not the overnight gap and not the all-horizon zero. The source calculation is (−$15,000,000) × 0.01 = −$150,000. Equivalently, the simplified extra income is $2.10 million and extra expense $2.25 million.

There is a crucial time-unit qualification. With annual interest rates, balance × rate change is an annualized sensitivity. “One-day bucket” tells you when a position reprices; it does not mean $100,000 is lost in one day. A literal one-day accrual needs a day-count convention, for example $100,000/365 ≈ $273.97 on a 365-day basis. Likewise, actual first-year NII would weight each reset by the time remaining after it resets. The source’s simplified result intentionally leaves that timing detail out.

One percentage point, 100 basis points and 0.01 are the same additive change. A 1% relative increase in an existing 10% rate would instead move it to 10.1%, only 10 basis points. State which meaning you use before multiplying.

Work it through yourself

These original practice questions use the lecture’s mechanisms. Write your reasoning before opening the model answer; opening it does not mark your progress.

1. A four-bucket balance sheet

An institution has RSA/RSL amounts ($m) of 10/14 overnight, 25/20 through three months, 30/40 through six months and 50/45 through one year. Find each bucket gap, the one-year CGAP and the simplified annualized NII change for a +75 bp common shock.

Check the reasoning and self-assessment criteria

The four gaps are −4, +5, −10 and +5 million. Their sum is −4 million; independently, RSA = 115 and RSL = 119. A +75 bp shock is +0.0075, so ΔNII = −4 × 0.0075 = −0.03 million = −$30,000. Full credit requires the correct horizon, assets-minus-liabilities sign, decimal conversion and the annualized qualification. Do not call −$30,000 the bank’s total profit.

Türkçe çözüm ve değerlendirme ölçütü

Açıklar −4, +5, −10, +5 milyon; toplam −4. Kontrol: RSA 115, RSL 119. 75 baz puan = 0,0075 olduğundan değişim −4 × 0,0075 = −0,03 milyon = −30.000 dolar. Tam çözüm ufku, RSA − RSL işaretini, baz puan dönüşümünü ve yıllıklandırılmış niteliği belirtir. Bu tutar bankanın toplam kârı değildir.

2. A long contract and a short horizon

A 20-year floating-rate loan resets in two months; a two-year fixed-rate bond next pays its coupon in one month but does not mature for two years. Which is rate-sensitive over a three-month horizon, assuming no principal runoff? Explain why coupon payment is not automatically repricing.

Check the reasoning and self-assessment criteria

The loan is RSA because its interest rate resets inside three months despite its long final maturity. The bond’s existing coupon amount is fixed; receiving that coupon does not reset the rate on its remaining principal. Under the stated no-runoff simplification it is not RSA for this horizon. The criterion is a changed earning rate or principal reinvestment, not the presence of a payment date. Credit requires explaining both timing and the fixed-coupon distinction.
