D. Financial regulation

First understand the cost of institutional failure. Then read the six regulatory categories as six different objectives—not six interchangeable names.

Why regulation matters: the cost of failure

The lecture begins regulation with a counterfactual: what happens if the special services of FIs fail? A bank is a private institution, but its failure can interrupt services that households and firms rely upon. The source identifies both sides of the funding chain. Savers may lose savings or access to them; firms may lose access to credit at the same time.

This connection matters economically. A firm whose bank cannot renew working-capital finance may reduce production even when customers still want its goods. A household whose funds are inaccessible may delay payments. The damage is therefore not confined to the owners of the failed institution. A social cost includes effects on others that are not fully reflected in the institution’s private calculation.

The second source example is insurance-company failure. A policyholder paid to transfer exposure to catastrophic illness, old age or a sudden fall in retirement income. If the insurer fails when its obligation is due, the protection can disappear precisely when needed. The lost service is not just an investment return; it is the promised ability to absorb a severe personal financial shock.

The source’s wider-cost conclusion is that the loss of financial services can ripple through both savers and borrowers and damage the economy. Regulation aims to preserve the social benefits while limiting those social costs. This provides a rationale for rules and supervision, not proof that every possible rule is beneficial. Compliance costs, imperfect information and incentive effects still have to be considered when choosing an instrument.

Six types of financial regulation

1 · Safety and soundness

The first category targets the probability and consequences of FI failure, protecting depositors and borrowers. Capital, risk-management requirements and supervision are ways of making an institution better able to withstand loss. The central question is whether it can honor obligations through adverse conditions. Safety is not the same as a promise that no institution can ever fail.

2 · Monetary policy

The source uses reserve requirements as the example. A rule can influence how banks hold reserves and how the central bank’s policy is transmitted. Compare the preceding chapter: monetary transmission was a service/channel of the system; here a regulation is an instrument affecting that channel. A reserve requirement and a capital requirement do not serve identical balance-sheet purposes.

3 · Credit allocation

These rules support lending to socially important sectors such as housing and farming. Ask which borrowers the rule is designed to reach, rather than calling all rules “bank safety.” A directed-lending measure may change the composition of assets even when the institution’s total lending does not rise.

4 · Consumer protection

The source stresses preventing discrimination in lending by age, race, sex or income. The protected party is the consumer of a financial service, and the concern is fair treatment. This category is analytically different from whether a bank has enough capital; an institution can be solvent while treating a customer unfairly.

5 · Investor protection

The listed problems are insider trading, non-disclosure and breach of fiduciary duty. An investor needs fair access to relevant information and faithful handling of entrusted interests. A fiduciary duty is a responsibility to act appropriately for the party whose interests have been entrusted to the professional—not permission to exploit that position for undisclosed personal benefit. Do not confuse protection against misconduct with a guarantee that every investment will earn a profit.

6 · Entry regulation

The last category changes the costs and conditions of entering the financial sector. It determines who may offer particular services and under which requirements. The handwritten margin names SPK, BDDK and TMSF with an entry/exit reminder. Preserve that cue as the lecturer’s institutional reminder; it does not mean those bodies have identical powers over every firm. The slide also says to know at least the six names for the midterm. That is a source exam cue, not a prediction that explanations will never be tested.

After the lesson

Work it through yourself

These original practice questions use the lecture’s mechanisms. Write your reasoning before opening the model answer; opening it does not mark your progress.

1. Different rules, different objectives

Classify: (a) a rule aimed at undisclosed insider dealing; (b) a requirement meant to improve loss absorption; (c) a measure intended to direct funds to farming. Explain the objective in each case.

Türkçe soru
(a) Açıklanmayan içeriden öğrenen işlemini hedefleyen, (b) zarar karşılama kapasitesini artıran, (c) tarıma fon yönlendiren düzenlemeyi sınıflandır; her birinin amacını açıkla.
Check the reasoning and self-assessment criteria

(a) Investor protection: prevent informational misconduct. (b) Safety and soundness: improve resilience to loss. (c) Credit allocation: influence who receives financing. Full credit requires both category and causal purpose; saying “all protect banks” misses the distinct objectives.

Türkçe çözüm ve değerlendirme ölçütü

(a) Yatırımcının korunması: bilgiye dayalı suistimali önlemek. (b) Güvenlik/sağlamlık: zarara dayanıklılığı artırmak. (c) Kredi tahsisi: finansmanın hangi alana gittiğini değiştirmek. İsimle birlikte amaç da verilmelidir.

2. Why failure matters beyond shareholders

Explain one chain by which a bank’s failure can damage a firm that does not own shares in that bank.

Türkçe soru
Bankanın hissedarı olmayan bir işletmenin banka başarısızlığından nasıl zarar görebileceğini bir nedensel zincirle açıkla.
Check the reasoning and self-assessment criteria

A failure can interrupt credit renewal or payments → the firm cannot fund inventory/pay suppliers → production and sales are disrupted. The rubric is a specific lost FI service, a downstream real effect, and recognition that the affected firm is outside the bank’s ownership. A vague “the economy gets worse” is insufficient.

Türkçe çözüm ve değerlendirme ölçütü

Kredi yenilemesi veya ödeme hizmeti kesilir → firma stok/tedarikçi ödemesini fonlayamaz → üretim ve satış aksar. Tam cevap kaybolan hizmeti, reel sonucu ve etkilenen firmanın bankanın ortağı olmak zorunda olmadığını gösterir.
