Study question: Gunnison Insurance

The final source case brings together portfolio maturity, market-value repricing and equity. Gunnison Insurance reports the following opening balance sheet. All amounts are in thousands of dollars. Every security initially sells at par, equal to its book value, and interest is paid annually. These assumptions allow us to infer fixed annual coupon payments from the face amounts and initial yields.

PositionSideAmount ($000)MaturityInitial yield / coupon rateAnnual coupon ($000)
Treasury notesAsset1752 years5%8.75
Municipal bonds (munis)Asset16515 years9%14.85
Commercial paperLiability1351 year4.5%6.075
NotesLiability1605 years8%12.8
EquityOwners’ residual45Not contractual debt——

Check the balance before doing any risk calculation. Assets are 175 + 165 = 340. Contractual liabilities are 135 + 160 = 295. Equity is 45, so 340 = 295 + 45. In particular, the liability-maturity denominator is 295, not 340. Equity is not another bond with an assigned maturity.

At par, a fixed annual coupon bond’s coupon rate equals its initial market yield under the source conventions. Thus the two asset coupons are 175 × 0.05 = 8.75 and 165 × 0.09 = 14.85; the funding payments are based on 135 × 0.045 = 6.075 and 160 × 0.08 = 12.8. These contractual amounts stay fixed after a rate shock. Treat the commercial paper according to the case’s explicit annual-interest convention rather than importing a different market discount-quotation rule.

The next source page asks six linked questions: average asset maturity, average liability maturity, their gap, the interpretation of that gap, the effects of a two-point yield rise on all four securities and totals, and finally the impact on equity. We will answer them in that order, showing why each intermediate result is needed.

Türkçe açıklama · Çalışma sorusu: Gunnison Insurance

Son örnekte bütün tutarlar bin dolardır. 175 sayısı 175.000 doları temsil eder. Başlangıçta tüm araçlar nominalden ve kitap değerine eşit fiyattan satılıyor, faizler yıllık ödeniyor. Bu varsayımlar sabit kupon tutarlarını bulmamızı sağlar.

Aktif 175 + 165 = 340, borç 135 + 160 = 295, özkaynak 45. Bilanço 340 = 295 + 45 diye dengelenir. Borç ortalama vadesinde payda 295’tir; toplam sağ taraf 340 değil. Özkaynağa keyfi borç vadesi vermeyiz.

Par fiyatında yıllık sabit kupon oranı başlangıç getirisine eşittir. Kuponlar sırasıyla 8,75; 14,85; 6,075; 12,8 bin dolardır. Yeni piyasa faizi yükseldiğinde bu ödemeler değişmez. Özellikle commercial paper için piyasadaki başka iskonto kotasyonunu taşımak yerine sorunun yıllık faiz varsayımını izleriz.

Takip eden a–f soruları birbirine bağlıdır: iki ortalama vade, farkı, risk yorumu, dört aracın yeni fiyatı ve iki tarafın toplam değişimleri, en sonunda özkaynak.

Questions (a)–(c): asset maturity, debt maturity and the gap

For part (a), the asset weights are 175/340 and 165/340. They sum to one. Multiply each final maturity by its own asset-value share, then add. The two-year notes contribute 2 × 175/340 ≈ 1.029412 years; the fifteen-year municipal bonds contribute 15 × 165/340 ≈ 7.279412 years.

MA = 2 × 175/340 + 15 × 165/340
= (350 + 2475)/340 = 8.308824 years ≈ 8.31 years

For part (b), form a separate set of debt weights using 295. The commercial paper has a one-year maturity, while the notes have a five-year maturity. The equity balance is excluded. Using 340 in this denominator would produce weights summing to less than one and would understate average debt maturity.

ML = 1 × 135/295 + 5 × 160/295
= (135 + 800)/295 = 3.169492 years ≈ 3.17 years

Part (c) asks for the maturity gap, assets minus liabilities. Subtract the unrounded averages before rounding the result: 8.308823529 − 3.169491525 = 5.139332004 years, approximately 5.14 years. A positive number means the assets’ weighted-average final maturity is longer.

The units provide a useful check. Each numerator is value multiplied by years; dividing by the corresponding portfolio value leaves years. The thousands-of-dollars scale cancels in the weights. These are neither dollar gaps nor repricing CGAPs: the model and the quantity being measured have changed.

Maturity gap = MA − ML = 5.139332 years ≈ 5.14 years
Türkçe açıklama · (a)–(c): aktif vadesi, borç vadesi ve açık

(a)’da aktif ağırlıkları 175/340 ve 165/340’tır. İki yıllık kalemin katkısı 2 × 175/340 ≈1,029412 yıl; on beş yıllığın katkısı 15 × 165/340 ≈7,279412. Toplam 8,308824, yaklaşık 8,31 yıl.

(b)’de borçlar için yeni payda kurulur: 135 + 160 = 295. Ortalama (1 × 135 + 5 × 160)/295 = 3,169492, yaklaşık 3,17 yıl. Özkaynak 45 borç vadesi hesabına girmez. 340’a bölseydin borç ağırlıkları 1’e toplamlanmazdı; ortalamayı yanlış küçültürdün.

(c)’de varlık eksi borç: 8,308823529 − 3,169491525 = 5,139332004, yaklaşık 5,14 yıl. Ara değerleri erken yuvarlamak yerine en sonda yuvarla. Bu sonuç para cinsinden CGAP değildir; nihai vadelerin farkıdır.

Birim kontrolü hatayı yakalar: payda bin dolar, pay bin dolar×yıl; sonuç yıldır. Milyon veya bin yazımı ağırlıklarda sadeleşir. Pozitif fark uzun aktiflerin daha kısa borçlarla finanse edildiği yönünde bilgi verir; tam parasal kaybı henüz hesaplamaz.

Question (d): what does the positive gap imply?

The positive 5.14-year gap tells us that Gunnison’s asset portfolio has a longer weighted-average final maturity than its debt portfolio. The large fifteen-year municipal holding matters even though its $165,000 face amount is slightly smaller than the two-year notes’ $175,000. Value weights and the time horizon interact.

For comparable fixed-rate cash flows, a common rise in required yields tends to reduce longer-term asset value more severely than shorter-term liability value. In this case we therefore expect a decline in market-value equity. A rate decline would generally help this particular long-asset/short-debt exposure under the same fixed-cash-flow assumptions. The direction follows the structure, not an idea that higher interest rates are always bad for every financial institution.

This is an informed directional expectation, not the exact dollar answer. Coupons, the sizes of the asset and debt portfolios, all payment dates and the initial equity cushion determine the actual magnitude. The maturity gap alone cannot produce the new equity value. Parts (e) and (f) test the prediction by valuing the four instruments and using E = A − L.

A complete verbal answer should therefore say: assets are longer than liabilities; a rise in yields is expected to lower asset value by more than liability value in this example; the residual equity is exposed; and a full discounted-cash-flow calculation is required to quantify that exposure. “The gap is positive” merely repeats the calculation rather than interpreting it.

Question (e), assets: revalue the two-year notes and fifteen-year munis

The question says rates increase “2 percent.” The handwritten work later uses 7% for the original 5% notes and 11% for the original 9% munis, establishing the intended interpretation: add two percentage points, or 200 basis points, to every initial yield. Do not multiply the old yields by 1.02. The new yields are 7%, 11%, 6.5% and 10%, while all coupons remain unchanged.

For the two-year Treasury notes, annual coupon C = 175 × 0.05 = 8.75 thousand. The new yield is 0.07. The cash flows are 8.75 at the end of year 1 and 183.75 at the end of year 2. Principal must be included in the final payment.

PT = 8.75/1.07 + (8.75 + 175)/1.07²
= 168.671936 thousand dollars
ΔPT = 168.671936 − 175 = −6.328064 thousand (−3.6160%)

For the fifteen-year municipal bonds, C = 165 × 0.09 = 14.85 thousand each year, and the new yield is 0.11. There are fifteen coupons plus principal 165 in year 15. The annuity expression values all fifteen coupons; the terminal term values principal. Use 11% consistently for every payment, not a mixture of the old and new yields.

PM = 14.85 × [1 − 1.11−15]/0.11 + 165 × 1.11−15
= 141.270130 thousand dollars
ΔPM = 141.270130 − 165 = −23.729870 thousand (−14.3817%)

The muni’s dollar loss is much larger despite its slightly smaller face amount. Its longer fixed-payment horizon gives the higher discount rate more time to reduce present value. This is the economic mechanism anticipated in part (d). The contractual principal 165 has not changed into 141.27; 141.27 is today’s market value of the unchanged promises.

Türkçe açıklama · (e), aktifler: iki yıllık ve on beş yıllık araçları değerle

Sorudaki “%2 artış” ifadesi tek başına göreli artışla karışabilir. Son sayfadaki %7 ve %11 iskonto oranları, kastedilenin iki yüzde puan yani 200 baz puan olduğunu gösterir. Yeni getiriler %7,%11,%6,5,%10’dur.

Yeni %11’i bütün dönemlere uygularız.

Question (e), liabilities: price the promised funding payments

The source asks for all four securities, so the calculation is incomplete after valuing only the assets. The one-year commercial paper begins at par 135 with annual interest 4.5%. Under the question’s convention, its single year-end payment is 135 +135 × 0.045 = 141.075 thousand. Its new yield is 4.5% +2 points = 6.5%.

PCP = 141.075/1.065 = 132.464789 thousand dollars
ΔPCP = 132.464789 − 135 = −2.535211 thousand (−1.8779%)

For the five-year notes, face value is 160 and the contractual coupon rate is 8%, giving C = 12.8 thousand annually. After the same additive two-point shock the required yield is 10%. Value five coupons and the final 160 principal at this new yield.

PN = 12.8 × [1 − 1.10−5]/0.10 + 160 × 1.10−5
= 147.869482 thousand dollars
ΔPN = 147.869482 − 160 = −12.130518 thousand (−7.5816%)

Both funding instruments lose market value when yields rise, just as the assets do. But for Gunnison they are liabilities. Their decline enters equity through minus ΔL, so it offsets part of the asset-value decline. Gunnison still owes the promised 141.075 on the commercial paper and the original note coupons/principal. This is remeasurement of economic obligations, not a reduction in the face amounts owed.

The two liability results are not written out in the source’s partial handwritten page. They are original completed calculations from the explicitly supplied givens. Their inclusion is necessary to answer both the total-liability portion of (e) and the equity question (f).

Türkçe açıklama · (e), borçlar: fonlama ödemelerini fiyatla

(e) dört aracın tamamını ister. Yalnız iki aktif fiyatını bulmak soruyu bitirmez. Commercial paper anaparası 135, yıllık faizi 135 × 0,045 = 6,075 bin. Son ödeme 141,075 bin; yeni getiri %6,5. Bugünkü değer 141,075/1,065 = 132,464789 bin, değişim−2,535211 bin, yani yaklaşık−%1,8779.

Beş yıllık borçta kupon 160 × 0,08 = 12,8 bin. Yeni getiri %10. Beş kuponun anüite değeri ile beşinci yıl 160 anaparanın bugünkü değerini toplarız: 147,869482 bin. Değişim−12,130518 bin; başlangıç 160’a göre yaklaşık−%7,5816.

Question (e), totals: three denominators must stay separate

Add the two new asset values without prematurely rounding: A₁ = 168.671936 +141.270130 = 309.942067 thousand. Against opening assets 340, the change is−30.057933 thousand, or a dollar decline of about $30,057.93. The asset percentage change uses 340 as its denominator.

ΔA = 309.942066813 − 340 = −30.057933187 ($000)
Percentage change in A = −30.057933187 / 340 × 100 = −8.840569%

Add the two new liability values separately: L₁ = 132.464789 +147.869482 = 280.334271 thousand. Against opening debt 295, the change is−14.665729 thousand, or about −$14,665.73. Equity 45 is not part of the initial liability total used in this percentage calculation.

ΔL = 280.334271070 − 295 = −14.665728930 ($000)
Percentage change in L = −14.665728930 / 295 × 100 = −4.971434%

The asset portfolio loses 8.84% while the liability portfolio loses 4.97%. Both movements are negative; equity depends on their difference, not their sum. It is also wrong to subtract these two percentages and call the result the equity percentage change: each percentage has a different denominator.

Keep the thousands unit until the end. A change of−30.057933 in the table’s units is−$30,057.93, not−$30.06. The percentages do not depend on whether consistent dollar or thousand-dollar units are used, because the common scale cancels. The final equity percentage will need its own starting denominator 45.

Türkçe açıklama · (e), toplamlar: paydaları birbirinden ayır

Yeni aktif toplamı 168,671936 + 141,270130 = 309,942067 bin. Eski 340’a göre değişim−30,057933 bin, yani yaklaşık−30.057,93 dolar.

Question (f): the dollar and percentage impact on equity

Equity after the shock is the residual between the two new market-value totals. Subtract new liabilities from new assets, not from the old asset total. The new balance sheet must balance at those same new values.

E₁ = A₁ − L₁ = 309.942066813 − 280.334271070
= 29.607795743 thousand dollars
New market-value balance sheetAmount ($000)
Assets309.942067
Liabilities280.334271
Equity29.607796
Liabilities + equity309.942067

Compare that residual with opening equity 45. The loss is 45 −29.607795743 = 15.392204257 thousand as a positive loss magnitude, while the signed change is−15.392204257 thousand. The second route should agree exactly: ΔE = ΔA −ΔL = −30.057933187 −(−14.665728930).

ΔE = E₁ − E₀ = −15.392204257 ($000) ≈ −$15,392.20
Percentage change in E = ΔE/45 × 100 = −34.204898%

About 34.2% of initial market-value equity is lost, although asset value fell by only 8.84%. This amplification comes from leverage: debt financed most of the opening 340, leaving only 45 of equity to absorb the net difference in market-value changes. The institution still has positive market-value equity of about $29,607.80 in this scenario; a large percentage loss is not the same as negative equity.

The worked result supports the earlier maturity-gap interpretation. The long asset portfolio loses about $30,058; the debt-value decline offsets about $14,666; the owners bear the remaining $15,392. A complete answer to (f) gives both the signed dollar change and the percentage relative to initial equity, and checks that A₁ = L₁ +E₁.

Türkçe açıklama · (f): özkaynak üzerindeki parasal ve yüzde etki

Yeni özkaynak yeni aktif eksi yeni borçtur: 309,942066813 − 280,334271070 = 29,607795743 bin. Eski aktif 340 ile yeni borcu karıştırma. Yeni bilanço 309,942067 = 280,334271 + 29,607796 diye dengelenir.

Başlangıç 45’e göre işaretli değişim 29,607795743 − 45 = −15,392204257 bin, yaklaşık−15.392,20 dolardır. Pozitif “kayıp miktarı” sorulursa 45 − 29,607796 = 15,392204 denir. İkinci kontrol de aynıdır: ΔA−ΔL = −30,057933−(−14,665729).

Yüzde için başlangıç özkaynağa böl: −15,392204/45 × 100 = −%34,204898. Aktif yalnız %8,84 düşerken özkaynağın yaklaşık %34,2 azalması kaldıraç etkisidir.340 aktifi finanse eden özkaynak yalnız 45 olduğu için net kayıp küçük tamponun büyük bölümünü götürür.

Özkaynak yine pozitiftir: yaklaşık 29.607,80 dolar. Büyük yüzde kayıp ile negatif özkaynağı aynı şey sayma. Tam (f) cevabı parasal değişimi, başlangıç 45 paydalı yüzdeyi, borç değer düşüşünün dengelemesini ve yeni bilanço kontrolünü birlikte verir.

Read the handwritten solution critically

The final page records the maturity results 8.31, 3.17 and 5.14. They agree with the full-precision calculations above after rounding. The liability denominator 295 is crucial; the nearby equity reminder should reinforce exclusion of equity rather than tempt you to use 340. The written work then starts the valuation calculations, although it sits beneath the part (d) heading. Conceptually those prices answer part (e), not the verbal interpretation requested in (d).

The two-year-note line correctly sets coupon 8.75 and the new yield 7%, and writes a result close to 168.67. However, the last numerator appears to repeat 8.75 where principal 175 is needed. To obtain the valid result, the year-two payments must contain both coupon 8.75 and principal 175. Copy the cash-flow logic, not an apparent drafting slip.

For the municipal bond, the handwritten discount factors are crossed and revised toward 11%; the red answer 141.27 agrees with the independently calculated 141.270130. In the new-rate scenario every coupon and principal payment must use 11%, with its own time exponent. The original par 165 is not the new market price. This page is a partial solution: it does not complete the two liability prices, the total changes and the equity impact that the printed question requests.

The bottom Turkish handwriting appears to flag definitions and slides as exam-preparation priorities. Some connecting wording is not fully clear. It would therefore be unsafe to turn it into a claim that the exam excludes formulas or contains only definitions. A sound preparation plan is to explain RSA/RSL, CGAP, NII, par/book/market value, marking to market, maturity gap and equity in your own words, then reproduce all six Gunnison answers with the cash-flow logic visible.

Borç hesabında 295 paydasını korumak gerekir; özkaynak notu 45’i bu borç portföyüne eklememeyi hatırlatır. Altında fiyat hesapları (d) başlığı altında görünse de bunlar ekonomik yorumdan ziyade (e)’nin değerleme kısmını cevaplar.

İki yıllık tahvilde kupon 8,75 ve yeni faiz %7 doğru kurulmuş; sonuç 168,67 civarındadır. Fakat son payda üstündeki payın yine 8,75 gibi görünmesi yazım sürçmesidir. İkinci yılda 8,75 kupon yanında 175 anapara mutlaka bulunmalıdır. Notun sonucunu sağlayan doğru nakit akışını takip et; olası el yazısı hatasını çoğaltma.

After the lesson

Work it through yourself

These original practice questions use the lecture’s mechanisms. Write your reasoning before opening the model answer; opening it does not mark your progress.

1. Audit the denominators

A solution uses 340 for M_L,340 for the percentage change in equity and 295 for the percentage change in assets. Correct each denominator and explain the rule.

Check the reasoning and self-assessment criteria

M_L uses total contractual debt 295. Equity percentage change uses initial equity 45. Asset percentage change uses initial assets 340. Each denominator must match the portfolio or value whose average/change is being measured. Equity is not debt; the balance-sheet total is not a universal denominator. Credit requires all three corrections and the matching-base principle.

2. A one-year funding revaluation

Under the source annual-interest convention, face-value 135 commercial paper pays 4.5%. Revalue it after a 100 bp yield rise rather than 200 bp. Calculate the signed value change in thousands and dollars.
