Credit risk and off-balance-sheet risk

Move from a borrower’s promise to the NPL charts, then follow the contingent promises that can change a bank’s true net worth.

Credit risk: a promise is not the same as a receipt

A loan or bond gives the institution a contractual claim to future principal and interest. Credit risk is the possibility that those promised cash flows are not paid in full. The borrower may be unable or unwilling to pay, and recovery may be delayed or incomplete. The asset therefore cannot be understood only by reading its face amount; its value depends on the cash the institution can actually expect to receive.

This is why the loan’s payoff is asymmetric. If the borrower performs extremely well, a conventional fixed-rate lender normally receives only the promised principal and interest, not an unlimited share of the borrower’s success. If the borrower fails, the lender can lose much of its principal. A high contractual rate is not enough to establish that a loan is attractive: the probability and size of the shortfall matter.

The source compares institutions with longer-maturity loans or bonds—banks, thrifts and life insurers—with money-market mutual funds and property–casualty insurers holding different asset mixes. A longer horizon gives adverse developments more time to occur, other things equal. Do not convert this into a universal ranking: borrower quality, collateral, diversification, contract design and recovery prospects can outweigh maturity alone.

The institution’s response begins with screening before lending and continues with monitoring after lending. Screening assesses capacity and incentives before choosing the borrower; monitoring follows financial condition, covenant compliance and use of funds afterward. Collateral may reduce loss in default, but its value can also decline during the same downturn that harms the borrower. Deposits owed by the bank do not automatically shrink because a loan customer fails, so unrecovered credit losses ultimately reduce equity.

Kredi verenin getirisi asimetriktir.

Charge-off history: what the source comparison does and does not show

The historical box on page 30 says credit-card loans displayed relatively high charge-off rates during the 1980 s–1990 s and again in 2007–2010, compared with commercial and real-estate loans in that discussion. A charge-off records an amount judged uncollectible. It is not exactly the same measure as a non-performing loan, which is a classification of a troubled claim before its final recovery is known.

The slide points to collateral and screening as explanations for the differences. An unsecured revolving credit-card balance and a carefully underwritten secured loan need not have the same loss severity. Nevertheless, collateral is only one protection: if many borrowers default when property prices fall, the lender can suffer correlated credit and collateral losses.

Treat this as a dated historical teaching comparison, not a claim about today’s charge-off rankings or a rule that secured lending cannot lose money. The conceptual lesson is that contractual interest income must be assessed alongside expected nonpayment and recovery. The next page switches from historical charge-offs to a separate Turkish non-performing-loan snapshot.

Türkçe açıklama · Zarar yazma geçmişi: kaynaktaki karşılaştırmanın anlamı

Sayfa 30’daki tarihsel kutu, 1980–1990’lar ile 2007–2010 dönemlerinde kredi kartlarında zarar yazma oranlarının karşılaştırmadaki ticari ve gayrimenkul kredilerine göre yüksek olduğunu anlatır. Charge-off, tahsil edilemeyeceği kabul edilen kısmın zarar olarak kayda geçirilmesidir.

Non-performing loans: read the volume and ratio charts separately

The left chart plots NPL volume by consumer and credit card, SME, and commercial segments. The dates are March 2025, June 2025, September 2025, December 2025 and March 2026. Every stacked component grows visually over this sequence. However, although the title says “Billion TL,” the chart has no numerical vertical scale or bar labels. Exact billion-lira amounts cannot responsibly be recovered from this page.

The right chart plots NPL ratios for consumer/credit card, SME, the whole sector and commercial loans. Its percentage axis shows rising consumer, SME and sector series, with a relatively low commercial series. The source explicitly states a March 2026 sector ratio of 2.65%, consumer/credit-card ratio of 4.27% and provision coverage of approximately 75%. The March 2026 SME point is visually about 3.4% and the commercial point about 1.3%; those two readings are approximations, not printed exact labels.

An NPL volume answers “how much troubled lending is there?” The NPL ratio answers “how large is that amount relative to gross loans?” The ratio can behave differently from the volume if the denominator grows or contracts. Provision coverage asks a third question: how much loan-loss provision has been recognized relative to NPLs? Provisions are accounting loss allowances; they are not necessarily cash held in a separate box.

NPL ratio = NPL amount / gross loans
Provision coverage = loan-loss provisions / NPL amount

For an original scale illustration, take gross loans of 1,000. A 2.65% ratio means NPLs of 1,000 × 0.0265 = 26.5. Coverage of 75% implies provisions of 26.5 × 0.75 = 19.875, leaving 6.625 not covered by that provision measure. These are invented-scale amounts, not the actual Turkish sector totals. The uncovered balance is also not automatically the eventual realized loss: collections, collateral recoveries and future provisioning can change the outcome.

The charts are a source snapshot through March 2026, not current banking statistics. Preserve the difference between exact footnote figures, approximate visual readings and information the chart simply does not provide. That distinction is part of reading financial evidence correctly.

Firm-specific, systematic and systemic credit risk

Firm-specific credit risk arises from an individual borrower or project: a failed product, a local accident or one firm’s management decision. Diversifying across many different borrowers can reduce the effect of one such surprise on the portfolio. The source invokes the law of large numbers: when risks are sufficiently independent, individual deviations tend to offset in an average.

Diversification reduces uncertainty around the portfolio outcome; it does not forgive the debts or automatically reduce the expected loss rate of otherwise identical loans. In an idealized portfolio of n equal independent loans, each with loss variance σ², the variance of their average loss is σ²/n. Independence is crucial. Lending to many companies whose revenues all depend on the same property market may provide much less protection than the number of names suggests.

Systematic credit risk is driven by common economic conditions, such as a recession that weakens many borrowers together. Increasing the number of similar domestic borrowers cannot fully diversify away that common component. The source then warns that systematic is not systemic. Systemic risk concerns transmission: one institution’s failure disrupts counterparties, funding markets, payment chains or confidence and contributes to wider instability.

The handwritten “systemic → Lehman Brothers” note belongs to this propagation idea. A firm can fail for its own reasons, yet the consequences may spread beyond that firm. By contrast, a recession can damage many borrowers simultaneously without needing a domino chain from one particular failure.

The footer also mentions Findeks scoring and credit rationing in Türkiye. A credit score is an input to screening; rationing means limiting or refusing credit rather than merely raising its interest rate. Such tools can help control borrower-specific exposure, but a score cannot guarantee repayment or remove a shared macroeconomic shock.

Off-balance-sheet risk: follow the contingent promise

The source introduces activities that do not initially appear like an ordinary funded loan on the current balance sheet. Instead they create contingent claims: a future event determines whether the institution must lend, pay, receive or settle. This is the economic meaning of the off-balance-sheet discussion. It does not mean that the exposure is imaginary or harmless.

A letter of credit supports payment in a trade transaction under specified contractual and documentary conditions. The bank’s promise can make the exporter more willing to ship to an importer. The handwritten note explicitly links imports/exports and a payment guarantee. If the customer cannot pay when the bank is obliged to honor its commitment, the bank can face both a cash outflow and a weak recovery claim against that customer. The annotation’s middle phrase is not fully clear, so no additional contractual condition is inferred.

A loan commitment promises to lend up to an agreed amount when the customer draws under the agreed terms. Before drawing, an unused limit is not the same as a funded principal balance. Once drawn, the bank needs cash and acquires a loan. The full amount drawn is not automatically a loss; the later quality of the loan determines credit loss.

The highlighted derivatives list contains all four types: a forward agrees a future exchange bilaterally; a futures contract is standardized and generally subject to margin arrangements; a swap exchanges specified cash-flow streams; an option gives the buyer a right while imposing a contingent obligation on the seller. These contracts can hedge an exposure or create one. Their risk depends on position, underlying variable, settlement rules and counterparties—not only the product name.

The slide notes heavier use by large banks, reflecting their business mix. This does not make smaller institutions immune. Also, the source uses a simplified “off-balance-sheet” classification: in actual accounting, derivative fair values or provisions may be recognized on the balance sheet. Notional amount, current fair value and potential future exposure are different numbers. Never treat a 100-million notional swap as an automatic 100-million loss.

Why off-balance-sheet items matter: true net worth

The business attraction is fee income without funding the same initial asset volume as an ordinary loan. But the fee is compensation for a service and exposure, not proof of risk-free earnings. When a guaranteed party defaults, a contingent promise can become an actual obligation. Ignoring that promise can overstate the institution’s economic strength before the payment even occurs.

Example 7–4 begins with ordinary assets of 100 and liabilities of 90. Looking only at those entries gives equity of 10. It then adds contingent assets CA = 50 and contingent liabilities CL = 55. Their net value is −5. The complete calculation is:

E* = (A − L) + (CA − CL)
= (100 − 90) + (50 − 55)
= 10 − 5 = 5

Half of the apparent ten-unit cushion disappears when the adverse net contingent position is included. This is not a fifty-five-unit loss: the example combines the asset and liability values consistently. Nor should the same exposure be added again if it is already recognized in A or L. The formula requires consistently valued economic claims, not unrelated gross contract notionals.

Holding A, L and CA fixed, the equity cushion would be exhausted when CL reached 60, because 10 + 50 − 60 = 0. Beyond that level economic net worth would be negative. This threshold is an explanatory extension of the source figures. It shows how contingent commitments can threaten solvency even though the initial on-balance-sheet total looked unchanged.

The mechanism also connects risks: a guarantee call creates a cash need today, a weak claim against the failed customer creates credit loss, and the resulting net loss consumes capital. Off-balance-sheet risk is not isolated from liquidity, credit or insolvency risk; it is one contractual route through which they can arrive together.

Kaynakta A=100, L=90 görünür özkaynak 10 verir. Koşullu aktif 50, koşullu borç 55 olduğundan net koşullu değer −5’tir. E*=(100−90)+(50−55)=5. Başlangıç tamponunun yarısı gerçekte bu net maruziyetle tüketilmiştir.

Burada 55’in tamamı tek başına zarar değildir; 50 ile birlikte net değer hesaplanır.

Garanti çağrısı hemen nakit ister: likidite boyutu. Müşteriden geri alınacak tutar değersizleşebilir: kredi boyutu. Net zarar özkaynağı azaltır: ödeme gücü boyutu. Aynı olayın birden fazla risk adı taşıması bu nedenle doğaldır.

After the lesson

Work it through yourself

These original practice questions use the lecture’s mechanisms. Write your reasoning before opening the model answer; opening it does not mark your progress.

1. Read three credit measures

A bank has gross loans of 2,000, NPLs of 60 and provisions of 42. Calculate the NPL ratio and coverage. Explain why neither figure alone tells you the final loss.

Türkçe soru
Brüt kredi 2.000, NPL 60 ve karşılık 42. NPL oranını ve kapsamı hesapla. Neden bu ikisi tek başına son zararı vermez?
Check the reasoning and self-assessment criteria

NPL ratio = 60/2,000 = 3%; coverage = 42/60 = 70%. NPLs are troubled balances, while provisions are recognized allowances. Recoveries, collateral and later changes determine final losses.

Self-check: use gross loans for the first denominator and NPLs for the second; do not call provisions a segregated cash balance.

Türkçe çözüm ve değerlendirme ölçütü

NPL oranı %3; kapsam %70’tir. İlk payda toplam brüt kredi, ikinci payda NPL’dir. Tahsilat ve teminat geri kazanımı son zararı değiştirir. Karşılık ayrı nakit kasası değildir.

2. Trace an undrawn commitment

A bank has cash 20, loans 80, deposits 90 and equity 10. A borrower draws 15 of an unused commitment; the money leaves the bank. The new loan then loses 6 of value. Show the balance sheet after drawing and after loss.

Türkçe soru
Nakit 20, kredi 80, mevduat 90, özkaynak 10. Müşteri kullanılmamış limitten 15 çekip bankadan çıkarıyor; yeni kredi sonra 6 değer kaybediyor. İki aşamadaki bilançoyu göster.
Check the reasoning and self-assessment criteria

Drawing: cash 5, loans 95, assets 100, deposits 90, equity 10. It initially exchanges cash for a loan, creating liquidity pressure but no assumed loss. After loss: loans 89, cash 5, assets 94, equity 4.

Self-check: distinguish the 15 cash outflow from the 6 economic loss; deposits do not fall merely because the borrower’s claim loses value.

Türkçe çözüm ve değerlendirme ölçütü

Kullanımdan sonra nakit 5, kredi 95, aktif 100 ve özkaynak 10. Sonra kredi 89, nakit 5, aktif 94 ve özkaynak 4. Çekilen 15 otomatik zarar değil aktif dönüşümüdür;6 zarar sermayeyi azaltır. Mevduat 90 kalır.

3. Include the contingent position

On-balance-sheet assets are 160 and liabilities 145. Contingent assets are worth 22 and contingent liabilities 30. Calculate economic equity and the contingent-liability value that would exhaust it, holding everything else fixed.

Türkçe soru
Bilançodaki aktif 160, borç 145; koşullu aktif 22, koşullu borç 30. Ekonomik özkaynağı ve diğerleri sabitken onu sıfırlayan koşullu borç tutarını bul.
Check the reasoning and self-assessment criteria

E* = (160−145)+(22−30)=7. The zero-equity threshold solves 15+22−CL=0, so CL=37. Use consistent values and avoid double counting already recognized contracts.

Self-check: first compute ordinary equity 15, then add net contingent value−8, and distinguish the threshold 37 from the additional increase 7.

Türkçe çözüm ve değerlendirme ölçütü

E*=15−8=7. Sıfır özkaynak için 15+22−CL=0, yani CL=37. Eşik tutarı 37, bugünkü 30’a göre gerekli ek artış 7’dir. Tutarlı ekonomik değer kullan ve kayıtlı kalemi iki kez sayma.
