C. Benefits of financial intermediation

The lecture now answers the profitability puzzle: what can an intermediary do more efficiently, and who benefits from that service?

C1. Advantage in information cost

The benefits heading begins at the bottom of PDF 3 and continues at the top of PDF 4. Start with the information problem, because this is the link between the earlier handwritten terms and the institution’s business model. A saver must decide whom to fund, on what terms, and whether the borrower continues to use the funds as agreed. Doing this well requires information, expertise and time.

Screening addresses the problem before the contract. If borrowers know their own project quality better than lenders, a lender who cannot distinguish them may price very different risks alike. That can discourage safer applicants and leave a riskier pool: adverse selection. An institution can invest in credit analysis, records and specialist staff to improve that distinction. It reduces an information problem; it cannot make every applicant truthful or every future outcome certain.

Monitoring addresses the problem after the contract. A borrower may change how the money is used, take additional risk, or transfer resources away from the lender’s claim. That is the moral-hazard channel highlighted in the notes. Monitoring, reporting requirements and contractual restrictions make such behavior easier to detect or less attractive. They are valuable even when the borrower looked safe at origination.

The source calls the FI a delegated monitor: many savers rely on one specialist to perform a task they would otherwise duplicate. Suppose, as an original teaching illustration, a proper investigation costs 1,000 units. Ten savers investigating the same borrower separately could spend 10,000. One institution performing the investigation for the pool spends 1,000 before its other costs. This is the logic of a lower average information cost—not a claim that every institution always achieves that saving.

The final source bullet names economies of scale in information production. A fixed analytical system or borrower file can support a larger volume of lending, reducing cost per unit. Scale and delegated monitoring explain how an institution can offer useful claims to savers while retaining a margin. Savers still face a new agency question: how well does the intermediary itself behave? Delegation changes who monitors; it does not eliminate the need for oversight.

C2. Decrease in liquidity cost

The source’s next benefit is that consumers can hold liquid claims, such as checking accounts, and make payments without paying a large cost to liquidate an investment. Liquidity means the ability to obtain usable spending power when it is needed. A valuable asset may still be inconvenient for a small payment if selling it takes time, incurs a fee, or requires a price concession.

Imagine a saver who holds a direct five-year business loan but needs money for rent today. The business’s long-term project cannot necessarily repay early. The saver must find a buyer for the claim or obtain another source of cash. A deposit claim can instead allow a payment immediately while the bank continues to hold the underlying loan. The saver’s contract has become more liquid even though the borrower’s project has not.

The intermediary can make this arrangement workable by pooling many customers whose routine cash needs do not all occur at exactly the same time, maintaining liquid assets, and accessing funding. Pooling is an assumption about the pattern of withdrawals, not a guarantee. If many depositors need cash together, the institution itself may face a liquidity problem. That is why the benefit of liquid customer claims and the later topic of bank liquidity risk must be studied together.

C3. Decrease in transaction cost

The source next shifts from learning about a borrower to executing financial transactions. Finding a counterparty, arranging a contract, processing settlement and trading securities all use resources. An institution that performs many similar transactions can spread infrastructure and expertise over a larger volume.

The slide specifically links larger-scale purchases and sales to a lower bid–ask spread. Recall the dealer’s perspective: the bid is the price at which the dealer buys; the ask is the price at which it sells. A narrower spread reduces the cost of moving into and out of a position, other things equal. This is the source’s scale argument, not a universal law that any extremely large order is cheap; liquidity and price impact still matter.

The second bullet calls out maturity flexibility. An intermediary can hold a claim with one maturity and offer investors claims whose timing better matches their needs. This is again asset transformation, now viewed as a convenience that individual investors would find costly to arrange themselves. A long-lived investment can be financed through smaller or shorter claims, but the intermediary must manage renewal and withdrawal risk. Lower transaction cost and more convenient maturity do not imply that the risk has disappeared.

C4. Five further roles

The source now broadens the perspective from one saver–borrower transaction to the financial system. Its first role is transmission of monetary policy. Depository institutions issue deposit contracts that form an important part of monetary aggregates such as M1 and M2. Their reserve-holding and balance-sheet decisions affect how central-bank operations pass through to financial conditions. The lecture’s point is a transmission channel: banks are not passive containers detached from monetary policy.

The second role is credit allocation. FIs can be a major—and sometimes the only—funding route for activities such as housing and farming, which the source treats as socially important sectors. A credit-allocation policy deliberately influences who can obtain finance or on what terms. That may support a social objective, but it still requires attention to project quality and incentives; directing credit is not the same as making it costless or risk-free.

Third, life insurance and pension funds support transfers across time and generations. Contributions made during working years can finance income later in life. Long-horizon institutions also pool risks and connect resources collected now to obligations payable later. The mechanism depends on the contracts and funding arrangements; the heading does not mean every pension system uses an identical intergenerational transfer model.

Fourth, efficient payment services make it easier to discharge obligations without physically moving cash between every pair of users. The source names cheque clearing and wire transfers. Clearing establishes what participants owe; settlement completes the transfer. Reliable payment infrastructure saves time and coordination cost, which is why disruption can damage activity beyond a single bank.

Fifth, denomination divisibility lets small savers access investments sold in large minimum amounts. The lecture uses a negotiable certificate of deposit with a $100,000 minimum and commercial paper sold in $250,000 packages. A money-market mutual fund can pool smaller subscriptions to buy such instruments and issue smaller fund shares. It does not turn those shares into insured deposits or eliminate the underlying credit/liquidity risks. The benefit is access at an affordable unit size.

After the lesson

Work it through yourself

These original practice questions use the lecture’s mechanisms. Write your reasoning before opening the model answer; opening it does not mark your progress.

1. Who performs the investigation?

Twenty savers would each spend 600 units investigating the same borrower. One intermediary can conduct the same investigation for 3,000 total. What is the gross saving, and which two source concepts does this illustrate?

Türkçe soru
Yirmi tasarrufçu aynı borçluyu incelemek için kişi başı 600 harcayacak. Kurum aynı incelemeyi toplam 3.000’e yapabiliyor. Brüt tasarruf nedir, hangi iki kavramı gösterir?
Check the reasoning and self-assessment criteria

Separate investigation costs 20 × 600 = 12,000. Centralized investigation costs 3,000, so the gross saving is 9,000. This illustrates delegated monitoring and an information-cost scale advantage. A complete answer calls it gross: other institutional costs and the quality of investigation still matter.

Türkçe çözüm ve değerlendirme ölçütü

Ayrı inceleme 20×600=12.000; merkezi inceleme 3.000; brüt fark 9.000. Kavramlar devredilmiş izleme ve bilgi üretiminde ölçek avantajıdır. Tam cevap, bunun diğer kurumsal maliyetler düşülmeden önceki fark olduğunu söyler.

2. A smaller investment unit

A fund pools 500 subscriptions of $500 to buy a $250,000 commercial-paper position. Explain the service and name one risk that has not disappeared.

Türkçe soru
Fon, 500 kişinin 500’er dolarını birleştirip 250.000 dolarlık commercial paper alıyor. Hizmeti ve kaybolmayan bir riski açıkla.
Check the reasoning and self-assessment criteria

500 × $500 = $250,000. The service is denomination divisibility: a large market unit becomes accessible through smaller fund shares. Credit risk of the issuer, liquidity risk of the position, or the fund’s redemption-management risk can remain. Naming only “diversification” is insufficient: the example contains just one paper position.

Türkçe çözüm ve değerlendirme ölçütü

500×500=250.000 dolar. Hizmet tutar bölünebilirliğidir. İhraççı kredi riski, varlığın likidite riski veya fonun geri ödeme yönetimi riski kalabilir. Tek pozisyon verildiği için yalnız “çeşitlendirme” demek doğru açıklama değildir.
