Risks of Financial Institutions · annotated lecture notes

Follow the annotated pages before the clean Chapter 7 slides. Start with why risk belongs to intermediation, then build both maturity timelines and revalue the exact cash flows when interest rates change.

What are the learning objectives?

The handwritten heading marks a new part of the course: Risks of Financial Institutions. The first slide gives four connected objectives. You must explain what risk means and why the lecture connects return to risk; identify the nine risks faced by institutions; show how each arises from balance-sheet activities; and explain how the risks interact and can converge in insolvency. The sequence matters. Naming a risk without describing the activity that creates it is only half an explanation.

Return to the bank’s basic operation: it accepts claims from savers and holds different claims on borrowers. That service changes maturity, liquidity and sometimes currency. A bank does not become exposed to uncertainty by accident after completing its business model; many exposures are created by providing the service itself. A loan may not be repaid, a deposit may be withdrawn before the loan pays, and a change in rates may alter both future income and market values.

The fourth objective ties the categories together. Equity is the residual value of assets after liabilities. A credit loss and an operational loss have different causes, but each may reduce profit or asset value and thereby reduce equity. Liquidity pressure can force an asset sale at a discount, turning a timing problem into a realised loss. When losses exhaust the capital buffer, the institution can become insolvent. The taxonomy therefore describes different starting points and transmission channels, not nine unrelated boxes.

These pages contain the lecturer’s highlighted and handwritten version of material repeated later in the clean Chapter 7 slides. We keep this earlier version in the file’s actual order because its handwritten compounding examples and risk reminders are part of the study material.

Türkçe açıklama · Risk bölümünde neyi açıklayabilmelisin?

El yazısıyla “Risks of Financial Institutions” yazılması yeni bölümün başlangıcıdır. Dört hedef birbirine bağlı: riski tanımlamak ve getiriyle bağını kurmak; dokuz risk türünü bilmek; her birinin bankanın hangi faaliyetinden doğduğunu açıklamak; risklerin etkileşip nasıl ödeme gücü sorununa dönüşebileceğini görmek. Sadece dokuz adı ezberlemek üçüncü ve dördüncü hedefleri karşılamaz.

İlk dersin varlık dönüşümüne dön. Banka tasarrufçudan bir sözleşmeyle fon alıp borçluya başka bir sözleşmeyle verir. Vadeyi, likiditeyi veya para birimini farklılaştırırken hizmet sunar; aynı anda risk üstlenir. Kredi ödenmeyebilir, mevduat kredi dönmeden çekilebilir, faiz değişimi gelir ve değerleri etkileyebilir. Risk kurumun esas faaliyetinden ayrı, sonradan eklenmiş bir ayrıntı değildir.

Riskleri birleştiren bilanço ilişkisi E=A−L’dir.

No profit without risk

The next slide frames an FI manager’s task as increasing returns for the institution’s owners while controlling the risks taken to earn those returns. Its slogan is “No profit without risk.” Read this as the chapter’s risk–return management problem, not as a promise that accepting more risk automatically creates more realised profit.

Why might risk earn compensation? If a lender is less certain of receiving a promised payment, it may demand a higher interest rate or other protection before supplying funds. That higher required return is an expected compensation. If the borrower later defaults, the realised outcome can still be a large loss. A bank can also accept risk without charging enough for it; more exposure then destroys value rather than creating a reward.

The management problem is therefore not “maximise the number of risks” or “eliminate every exposure.” Eliminating all lending risk by never lending would also remove a central revenue-producing service. The useful questions are which risks the institution understands, whether the price covers the expected costs, how exposures interact, and whether liquidity and capital are sufficient when outcomes are adverse. Controlling risk can include limiting, diversifying, transferring or matching exposures; it does not mean pretending uncertainty is absent.

Owner returns and risk must also be considered over a consistent horizon. A strategy that raises this quarter’s earnings while creating a large future loss is not made sound by the current profit number. The later valuation examples demonstrate this distinction: a positive contractual interest spread can coexist with a fall in the market value of equity.

Türkçe açıklama · Risk almak, kesin kâr kazanmak değildir

Kaynak yöneticinin görevini ortaklara getiri sağlarken alınan riskleri kontrol etmek olarak kurar. “No profit without risk” ifadesini risk–getiri dengesi diye oku.

What do we mean by “risk”?

In this lecture, financial risk concerns the possibility that an actual outcome differs from the expected one, especially in a way that leaves the institution worse off. A forecast is not a promise. If a bank expects to receive 110 next year, relevant questions include whether that payment will arrive, whether it will arrive on time, and what 110 in that currency will be worth when it arrives.

Three management tasks follow from this definition. Price the exposure so that expected revenue is considered alongside expected losses and operating costs. Manage the exposure by deciding its size, terms, concentration and possible offsets. Hold capital so that adverse deviations do not immediately make liabilities exceed the value available to meet them. Capital is not a separate pile of cash; cash supports payment timing, whereas equity absorbs losses.

The slide draws an arrow from higher risk to a higher required expected return. This is a statement about compensation investors may demand, not a deterministic law for every individual transaction. Some risks can be reduced without giving up the same amount of expected return, and poorly chosen risks may not be rewarded. The manager’s aim is not merely the largest headline return but an appropriate return for the exposure accepted.

As you proceed, keep asking what uncertain variable changed first? A borrower failing to pay begins with credit risk. A market yield changing while a borrower still pays begins with interest-rate valuation risk. Both can reduce an asset’s value, but the mechanisms—and the controls that address them—are different.

The nine risks of financial intermediation

The source lists nine risk families. The most useful way to distinguish them is to identify the first broken link in the institution’s promises or operations. The table follows the printed order. It provides the causal distinction now; the clean slides later develop each family with examples.

Risk in source orderWhat can go wrong first?Balance-sheet or operating connection
1. Interest rate riskMarket rates change while assets and liabilities adjust differentlyMaturity or repricing mismatch changes income and present values
2. Credit riskPromised borrower payments are not received in fullA loan or security claim loses expected cash flow
3. Off-balance-sheet riskA contingent promise becomes payable or costlyA guarantee, commitment or other contract creates an exposure
4. Foreign exchange riskExchange rates changeForeign-currency assets and liabilities change in domestic value
5. Market riskPrices move against trading positionsTrading-book losses can arise before contractual maturity
6. Country / sovereign riskGovernment action or sovereign default blocks repaymentA foreign claim can fail even for reasons beyond a private borrower
7. Technology & operational riskSystems, processes or people failThe institution cannot perform its activities reliably
8. Liquidity riskCash is needed before it can be raised on acceptable termsWithdrawals may force asset sales at discounted prices
9. Insolvency riskLosses exceed the capital bufferAsset value is insufficient relative to obligations

These categories overlap in a chain. For example, a borrower’s missed payment can reduce incoming cash, creating liquidity pressure; selling another asset quickly may realise a price loss; the combined loss can erode equity. Calling the final state insolvency does not tell you what started the chain. A good explanation names both the initiating risk and the transmission to capital.

The handwritten note beside country/sovereign risk expands CDS as Credit Default Swap. A CDS is a contractual credit-protection arrangement: the buyer pays a premium and, if the defined credit event occurs, receives the specified protection payment. It transfers a defined credit exposure rather than making sovereign default impossible. The contract itself introduces questions about counterparty performance and its exact event definition. The later country-risk section develops CDS prices and cases in detail.

Notice especially the distinction between liquidity and insolvency. An institution may own assets worth more than it owes but be unable to convert them into cash quickly enough. Conversely, having cash today does not prove that the value of all assets is sufficient to meet all liabilities. A forced sale can connect the two problems, but they should not be defined as the same condition.

Interest rate risk

The first risk developed is interest-rate risk. The source traces it to a familiar service: asset transformation creates a mismatch between asset and liability maturities. A borrower may want long financing while a saver wants short access. Matching the maturities could reduce the mismatch, but perfect matching can limit the very service the intermediary supplies. Risk management is therefore a trade-off, not a declaration that different maturities are always a mistake.

Let MA denote asset maturity and ML liability maturity. When MA > ML, liabilities fall due first. The institution is short-funded and must obtain new financing while the asset is still outstanding. If the new funding rate is higher, the asset may continue paying the old fixed yield while its financing costs more. This is refinancing risk. “Short” describes the funding horizon, not a short-sale position.

When MA < ML, assets return cash first. The institution is long-funded: it still owes on the longer liability and must find a new use for the returned asset funds. If the new investment yield is lower, earnings may fall while the old funding cost remains fixed. This is reinvestment risk. The direction of the harmful rate move is different from the short-funded case.

The third component is market-value risk. Rates can change the current present value of promised cash flows before any loan matures or deposit is renewed. A fixed future receipt is less valuable when an otherwise comparable market investment offers a higher yield. Both assets and liabilities are revalued, and equity depends on the difference. Matching final maturities alone is not sufficient to remove every rate exposure: amounts, intermediate payments, repricing dates, currencies and options can still differ. The source’s simple timelines intentionally hold many of those features fixed so that the maturity mechanism is visible.

Maturity mismatch: two ways to fund a loan

The source now keeps the initial amounts and rates the same while changing only maturities. Both institutions lend $100 at 10% and obtain $100 of deposits at 9%. In this diagram, interest is compounded into one terminal payment rather than paid out as a separate annual coupon. That assumption matters: the amounts at the end of the arrows are future values, not just principal.

Long-funded: the asset pays before the liability

The one-year asset returns 100 × 1.10 = $110 at year 1. The two-year deposit requires 100 × 1.09² = $118.81 at year 2. The bank receives money a year before its funding is due, so it must reinvest the $110 for the remaining year. If that reinvestment rate is r, terminal asset proceeds are 110(1+r), to be compared with the fixed $118.81 liability. The missing rate is an economic uncertainty, not a number that can be assumed to remain 10% without being stated.

Short-funded: the liability pays before the asset

The three-year asset returns 100 × 1.10³ = $133.10 at year 3. The one-year deposit requires 100 × 1.09 = $109 at year 1. The loan will not deliver its terminal receipt when the deposit must be repaid. The institution needs new funds, or another source of cash, at year 1. The price and availability of this replacement funding are not fixed by the original one-year deposit contract.

The handwritten T-account underneath records A = 100 and L = 100 initially. Thus E = A−L = 0 in this stripped-down teaching balance sheet. Equal starting values do not mean equal cash-flow dates, and they do not eliminate exposure to a rate change. Zero starting equity is an illustration, not a recommendation for a real bank to operate without capital.

Do not confuse these fully compounded cash-flow diagrams with a later annual interest-spread example. “10% minus 9%” is a rate difference; 133.10 minus whatever financing is ultimately repaid is a terminal money amount. They answer different questions unless the payment and reinvestment assumptions are connected explicitly.

İki yıllık borç 100×1,09²=118,81’i ikinci yılda ister.

Valuing the balance sheet at market rates

The next printed slide values the short-funded bank at market rates. It does not ask what interest has been earned so far. It asks what the future contractual claims are worth now, using current rates for comparable instruments. For a single future payment, annual compounding and discounting are inverse operations.

FV = PV(1+i)n
PV = FV / (1+i)n

FV is the future cash flow, i is the current annual market rate for the instrument, and n is the number of years until payment. The rate must be written as a decimal in the calculation and the period must match the compounding convention. The asset has one payment of $133.10 three years from now. At the original 10% market yield, its value is 133.10 / 1.10³ = $100. The liability has one payment of $109 in one year. At the original 9% market rate, its value is 109 / 1.09 = $100. Net worth is consequently $0.

The borrower’s promise and the market discount rate play different roles. The promise determines the numerator; the market’s required return determines the denominator. When testing a rate shock, do not rewrite an existing fixed promise as if it had just been issued at the new rate. Otherwise you change both the contract and its valuation, hiding the very price risk the question is meant to reveal.

The source now asks what happens when rates rise by 100 basis points: the loan discount rate goes from 10% to 11% and the deposit discount rate from 9% to 10%. One basis point is 0.01 percentage point; 100 bp is one percentage point, or 0.01 in decimal-rate units. The change from 10% to 11% is a 10% proportional increase in the rate itself, but that is a different statistic and does not mean the asset price falls by 10%.

The top handwritten margin appears to link “return of investment,” buying a home and an average 15 years. Treat this cautiously as an informal payback-period reminder, not a verified property statistic or a universal 15-year rule. Payback asks when cash receipts recover the original cost; a percentage return asks profit relative to an investment base; present value adjusts each future payment for time and required return. These concepts should not be collapsed into one measure.

Türkçe açıklama · Aynı gelecekteki ödemeyi bugüne getir

Burada kısa fonlanan banka bugünkü piyasa faizleriyle değerleniyor. Soru “şimdiye kadar kaç faiz kazanıldı?” değil, “gelecekteki sözleşme ödemesi bugün kaç eder?” sorusudur. Tek vade sonu ödemesi için bileşikle ileri gitmek ile iskonto ederek geri gelmek ters işlemlerdir: FV=PV(1+i)n, buradan PV=FV/(1+i)n.

FV gelecek ödeme, i aracın güncel yıllık piyasa faizi, n kalan yıldır.

Handwritten compounding: 100 → 110 → 121

After the printed valuation slide, the handwritten notes redraw interest-rate risk as three branches: refinancing, reinvestment and market-value risk. The dated note reads 06.10.2026, Tuesday. Below it, the market-value branch is underlined and the lecturer works through present and future value using two annual periods, labelled from 1 October 2026 to 1 October 2028.

At 10%, the first year turns $100 into $110. In the second year the interest base is now $110, so 110 × 1.10 = $121. The second year adds $11, not another $10: interest is earned on the earlier interest as well as principal. The reverse calculation is 121 / 1.10² = $100. This shows what annual compound interest means and why the discount denominator has a power of two.

$100 × 1.10 = $110
$110 × 1.10 = $121
$121 / 1.102 = $100

At 20%, the separate chain on PDF 16 is $100 → $120 → $144. Discounting that contract at its own 20% rate gives 144 / 1.20² = $100. These are two different original contracts, each valued at the rate used to construct it. Their equal starting values do not show that an existing bond is immune to an interest-rate change.

To expose price risk, keep one promised payoff fixed. For example, retain the original $121 payment but raise its market discount rate from 10% to 20%. Its value becomes 121 / 1.20² ≈ $84.03, not $100. This last calculation is an explanatory extension of the handwritten examples, not an additional number printed in the notes. It isolates the mechanism behind the final handwritten reminder, “Tahvil–faiz ilişkisi”: for fixed positive promised cash flows, a higher required yield lowers present value.

The reason is visible in the formula: holding FV and n fixed, increasing i enlarges the denominator. Compounding an amount at a higher contract rate produces a larger future amount; discounting an unchanged future amount at a higher market rate produces a smaller current value. Both statements are true, but they change different variables.

A 100 basis-point rise in market rates

We can now answer the printed question with the actual short-funded bank. Assume the shock occurs immediately at the valuation date, before time has elapsed. The asset still pays $133.10 in three years, and the deposit still requires $109 in one year. Only the market discount rates change: asset 10% → 11%, liability 9% → 10%. This is a market-value experiment, not a new contractual promise and not a calculation of cash that has just left the bank.

  1. Revalue the asset. 133.10 / 1.11³ = 97.32157285, approximately $97.32. Relative to its original $100, the fall is $2.67842715, or about 2.68%.
  2. Revalue the liability. 109 / 1.10 = 99.09090909, approximately $99.09. Its market value falls by $0.90909091, or about 0.91%.
  3. Subtract liabilities from assets. 97.32157285 − 99.09090909 = −$1.76933624, approximately −$1.77.
ValueBeforeAfter +100 bpChange
Asset100.0097.32−2.68 (−2.68%)
Liability100.0099.09−0.91 (−0.91%)
Equity / net worth0.00−1.77−1.77

The liability decline helps equity relative to a situation in which only the asset falls. Because E=A−L, the calculation is ΔE = −2.67842715 − (−0.90909091) = −1.76933624. But the offset is smaller than the asset loss. The longer fixed terminal payment is more sensitive to the discount-rate increase in this specified structure. The bank’s market-value equity therefore becomes negative from a zero starting buffer.

The printed dollar changes and percentage changes happen to have the same numerical magnitude because the initial values are each exactly 100. Do not generalise this numerical coincidence. Equity’s percentage loss is not −1.77% here: percentage change relative to zero initial equity is undefined. Likewise, a lower market value of the liability does not cancel the contractual $109 payment or put cash in the bank’s account.

The source summarises the case as rising rates hurting a short-funded FI with MA > ML. Keep the assumptions attached: fixed single terminal payments, an immediate parallel 100 bp rise in both relevant discount rates, and the stated initial values. With floating rates, different coupons, options or unequal amounts, maturity alone would not be a complete sensitivity model. The later repricing and maturity chapters refine these distinctions.

E=A−L olduğundan ΔE=−2,67842715−(−0,90909091).

These original practice questions use the lecture’s mechanisms. Write your reasoning before opening the model answer; opening it does not mark your progress.

1. Identify the uncertain next contract

A bank holds a fixed-rate two-year loan but funds it with a six-month deposit. Which contract must be renewed first? What rate movement is harmful through the refinancing channel, and why is this not yet a complete calculation of market-value equity?

Türkçe soru
Banka sabit faizli iki yıllık krediyi altı aylık mevduatla fonluyor. Hangi sözleşme önce yenilenir? Yeniden finansman kanalında hangi faiz hareketi zararlı olur? Bu cevap neden henüz tam piyasa-değeri özkaynak hesabı değildir?
Check the reasoning and self-assessment criteria

The six-month deposit comes due before the two-year loan. The bank is short-funded and must replace the funding. A rise in its new funding rate raises expense while the old fixed loan yield remains unchanged. Equity valuation additionally requires amounts, all cash-flow dates and current discount rates for both sides. Rubric: identify timing, direction, income mechanism and missing valuation inputs.

2. Keep the contract unchanged

A two-year fixed claim promises 121. Its original price is 100 at a 10% annual yield. Immediately after issue, the market yield becomes 15%. Calculate the new value and explain why replacing 121 with 132.25 would answer a different question.

Türkçe soru
İki yıl sonra 121 ödeyen sabit hak, %10 yıllık getiride 100 eder. İhraçtan hemen sonra piyasa faizi %15 oluyor. Yeni değeri hesapla;121 yerine 132,25 yazmanın neden farklı bir soruyu cevapladığını açıkla.
Check the reasoning and self-assessment criteria

PV=121/1.15²=91.49338374≈91.49, a fall of 8.51 from 100. The promised 121 remains fixed.132.25=100×1.15² belongs to a newly constructed 15% contract, not the old 10% claim. Rubric: correct numerator 121, denominator 1.15², value and distinction between contract rate and market discount rate.

Türkçe çözüm ve değerlendirme ölçütü

PV=121/1,15²=91,49338374≈91,49;100’e göre 8,51 düşüş. Sözleşme 121 ödemeyi sürdürüyor.132,25=100×1,15² yeni %15’lik sözleşmenin gelecek değeridir, eski hakkın değil. Ölçüt: sabit pay 121, doğru payda 1,15², sonuç ve sözleşme/piyasa faizi ayrımı.

3. Revalue a capitalised version

Keep the source asset:133.10 in three years, initially worth 100 at 10%. Instead, let the one-year liability promise 98.10, initially worth 90 at 9%, so initial equity is 10. Immediately raise both discount rates by 100 bp. Find new asset value, liability value and equity.

Check the reasoning and self-assessment criteria

A=133.10/1.11³=97.32157285. L=98.10/1.10=89.18181818. E=A−L=8.13975467≈8.14. Equity falls 1.86024533, about 18.60% of the original 10. The liability-value decline offsets part of the asset loss, but does not eliminate it. Rubric: keep both promises fixed, use 11% and 10%, subtract unrounded values, and use initial equity 10—not assets 100—for the equity percentage loss.

Türkçe çözüm ve değerlendirme ölçütü

A=97,32157285; L=89,18181818; E=8,13975467≈8,14. Özkaynak 1,86024533, yani başlangıç 10’a göre yaklaşık %18,60 düşer. Borç değerindeki düşüş aktif kaybını kısmen karşılar. Ölçüt: ödemeler sabit, faizler %11/%10, çıkarmada yuvarlanmamış değerler, özkaynak yüzde farkında payda 10 olmalı.
